Institutional Accounts, Prime Brokerage and SSIs
FINRA Rule 4512(c) includes banks, savings and loan associations, insurance companies, registered investment companies and SEC- or state-registered investment advisers as institutional accounts. It also includes any other person, including a natural person, with at least $50 million in total assets. Accredited-investor status alone is insufficient. A $5 million individual does not qualify by wealth; a $65 million individual can.
The classification does not automatically authorize margin, options, discretion or every settlement service. Confirm the agreements, authorized signers and relevant product approvals. A large entity can still provide incomplete authority documents or fraudulent bank instructions.
DVP/RVP links securities delivery and payment. Identify the perspective: from an executing broker’s view, delivering securities to a customer’s custodian against cash is DVP; receiving sold securities against payment to that custodian is RVP. Linking the legs reduces principal risk but does not eliminate operational, funding, valuation or default risk.
Standing settlement instructions (SSIs) identify the custodian, depository participant, account, currency and market. Both parties must use matching instructions. A correct price and quantity cannot settle if the account or custodian code is wrong. Changes need independent authentication, recorded approval and communication to affected settlement teams.
A prime broker commonly consolidates custody, financing, lending and reporting for a customer using several executing brokers. Approved agreements and give-up arrangements determine acceptance, credit and settlement responsibility. Do not assume that putting the prime broker’s name on a ticket automatically transfers liability.
Suppose a hedge fund buys 20,000 shares through Broker A and 30,000 through Broker B. Match both trades to the correct fund account at the prime broker, including allocation and acceptance status. A 50,000-share total without execution detail is insufficient to resolve a price or account error. A rejected give-up requires prompt credit and allocation investigation.
In an omnibus arrangement, the carrying firm maintains a master intermediary account while underlying records are maintained by the intermediary. In a fully disclosed arrangement, customer accounts appear individually at the carrier. These structures affect reconciliation and information flow; they do not excuse the firm from its allocated customer-protection duties.
An institutional customer’s new operations employee emails revised SSIs on settlement morning and requests immediate payment to a different country. Staff should verify the employee’s authority and use established callback information. Size and sophistication do not remove fraud risk. Preserve the original instruction, authenticated change, approver and actual settlement references.
A Settlement Control Checklist
- Verify the customer and authorized investment manager against the account agreement.
- Match execution details to the allocation and prime/custody account.
- Confirm the accepting party and its credit authorization.
- Validate the current SSI source and authenticate recent changes.
- Track affirmation, actual delivery/payment and unresolved differences separately.
A manager may trade for several funds that share a mailing address and investment adviser. They are not interchangeable settlement accounts. Sending one fund’s shares to another fund because both use the same custodian misallocates legal ownership. Correct it through approved procedures and preserve the underlying allocation evidence.
Prime brokerage adds financing and stock-loan dependencies. A delivery obligation can fail if the expected borrow is recalled or the prime broker rejects a give-up. A trade appearing in the executing broker’s system does not show that the prime broker accepted it. Monitor acceptance messages and escalate unresolved items before cutoffs.
Directly held fund shares offer another contrast. The investor’s registration may sit at the fund transfer agent rather than in the broker’s depository account. Reconcile the transfer-agent statement, servicing relationship and instructions; do not force it into a DTC position simply because the institution owns other exchange-traded shares.
Where a settlement party requests an instruction change by telephone, document the caller, authority, independently verified details and approval. A familiar voice can be spoofed, and an authorized person can still give an erroneous account number. Use both authentication and data validation before release.
What Acceptance Proves
Keep separate evidence for trade execution, prime-broker acceptance and final settlement. The first establishes a transaction, the second establishes the agreed processing responsibility under the arrangements, and the third proves the delivery/payment outcome. A screenshot of an order fill proves neither acceptance by a prime broker nor receipt by a custodian. Reconcile each status using the relevant message or account record.
